Why an airline that locks in its jet fuel price months in advance can end up reporting a 'loss' on that smart, protective decision — unless it uses a specific accounting technique designed to stop that mismatch from happening.

Imagine an airline knows it will need to buy a large quantity of jet fuel in 6 months, and worries fuel prices might rise sharply by then. So it enters a forward contract today, locking in a fixed price for that future purchase — a smart, sensible risk-management decision. But here's an accounting quirk: on its own, that forward contract is a financial derivative, and derivatives are normally required to be revalued to their current market value every reporting period, with the change flowing straight through the P&L. If fuel prices happen to FALL after the airline locked in its higher price, the forward contract would show an accounting LOSS each quarter — even though the airline's actual fuel costs, once the contract settles, will be exactly what it planned for. Reporting that swinging derivative loss in isolation would make a genuinely smart hedging decision look like a reckless bet gone wrong. Hedge Accounting exists specifically to fix this mismatch.
Words you'll need first
The financial contract used to protect against a specific risk — commonly a forward contract, a futures contract, an option, or a swap. In the airline example, the fuel-price forward contract is the hedging instrument, specifically chosen to offset the risk of rising fuel prices.
The actual underlying exposure being protected — in the airline example, the future jet fuel purchase itself. For hedge accounting to be permitted, a company has to formally document, at the START of the hedge, a clear link between the specific hedging instrument and the specific hedged item, along with the risk management strategy behind it — hedge accounting isn't available automatically just because a company happens to hold a derivative that offsets some risk somewhere in the business.

Without hedge accounting
The derivative is marked to market every period, with the full gain or loss flowing straight through the P&L immediately. Meanwhile, the actual fuel purchase it's protecting is only recognised as an expense later, when the fuel is actually bought and used. The two related events show up in completely different periods, creating confusing, seemingly-unrelated volatility.
With hedge accounting
The gain or loss on the hedging instrument is deferred, typically routed through Other Comprehensive Income, and only released into the P&L in the SAME period as, and offsetting against, the actual expense from the hedged item. The airline's fuel cost, once the hedge is 'released', ends up showing in the P&L at close to the originally locked-in price, exactly reflecting economic reality.

- Without hedge accounting, the airline would separately report a $15 million derivative GAIN and, later, a full $95 million fuel expense — two large, seemingly unrelated numbers moving through different parts of the P&L in different periods.
- With hedge accounting, the $15 million gain is deferred and released in the SAME period as the fuel purchase, netting the reported fuel cost down to $80 million — exactly the price the airline actually locked in.
- If fuel prices had instead FALLEN to $65/barrel, the forward contract would show a $15 million LOSS, but hedge accounting would still net things together to show a $80 million effective fuel cost — the airline neither benefits from favourable moves nor gets unfairly penalised for a hedge that, by design, gave up some upside in exchange for certainty.
- This is exactly the point of hedge accounting: it makes the P&L reflect the ECONOMIC reality of a well-designed hedge, rather than the accounting noise from reporting the hedge and the hedged transaction as two disconnected events.
What it does to the financial statements
Impact on the P&L
- With qualifying hedge accounting, gains and losses on the hedging instrument are deferred and released into the P&L in the same period, and often the same line item, as the hedged transaction — smoothing out what would otherwise be disconnected volatility.
- Without hedge accounting, derivative gains and losses hit the P&L immediately as they occur, which can create real, sometimes large, quarter-to-quarter P&L swings unrelated to underlying operating performance.
- A hedge that becomes 'ineffective' can lose its special accounting treatment, causing a sudden shift from smoothed treatment to immediate P&L volatility — a genuine risk for companies with significant hedging programmes.
- Companies are required to disclose their hedging policies and outstanding hedge positions in the notes, giving readers visibility into how much of a company's future currency, commodity, or interest-rate exposure has already been locked in.
Impact on the Balance Sheet
- Derivative hedging instruments are recorded on the balance sheet at fair value, as either an asset or a liability — the hedge accounting treatment mainly affects WHERE the corresponding gain or loss shows up, not whether the derivative itself appears on the balance sheet.
- Deferred hedge gains and losses sit temporarily within Other Comprehensive Income until released into the P&L in the period the hedged transaction occurs — a genuine, if temporary, source of equity volatility disconnected from reported net profit.
- For hedges of forecasted transactions that ultimately don't occur as expected, any deferred gain or loss in OCI generally has to be released into the P&L immediately.
- Extensive use of hedging can make a company's balance sheet show meaningful derivative assets or liabilities that don't represent operating assets or genuine borrowings, but purely the current mark-to-market value of risk-management contracts.

In India this is governed by the hedge accounting provisions within Ind AS 109 – Financial Instruments, notified under the Companies (Indian Accounting Standards) Rules and applicable to companies that follow Ind AS, alongside RBI regulations that separately govern the use of specific hedging instruments by Indian companies.
How it's recognised globally
Globally, the equivalent guidance sits within IFRS 9, and Ind AS 109 closely mirrors its hedge accounting model, including the same three types of hedges recognised and similar effectiveness-testing requirements. Under US GAAP, equivalent guidance sits in ASC 815, which shares the same broad categories and philosophy but has historically applied somewhat stricter, more prescriptive effectiveness-testing rules than IFRS 9's more principles-based approach — meaning a hedge that qualifies for smoothed treatment under Ind AS/IFRS might, in some edge cases, face a harder time qualifying under the more rules-based US GAAP framework, or vice versa, for economically similar hedging strategies.
Real example — Indian listed company
Airlines are the most intuitive real-world setting for hedge accounting, since jet fuel typically represents one of their single largest cost lines, and fuel prices are notoriously volatile. IndiGo, like most large airlines, uses financial hedging instruments to manage part of its exposure to both jet fuel price volatility and foreign currency movements, since aircraft leases (discussed in the Lease Accounting article) and fuel purchases are often US-dollar-denominated even though IndiGo's ticket revenue is largely in rupees. Whether and how much of this exposure is hedged, and whether hedge accounting is applied to smooth the resulting P&L impact, is disclosed in the notes to its financial statements, and analysts covering the airline routinely factor in both hedged and unhedged portions of its cost base when forecasting how sensitive its reported profit will be to swings in oil prices and the rupee-dollar exchange rate in a given quarter. This is a genuinely practical instance of exactly the mismatch problem this article opens with: without hedge accounting or careful disclosure, an airline's derivative positions could make its quarterly results look far more erratic than its actual, carefully-managed underlying fuel cost exposure.
