Financial Leverage
Why borrowing money can make a company's returns to shareholders look spectacular in a good year — and why the exact same borrowing can wipe shareholders out in a bad one.

Suppose you want to buy a small property worth ₹1 crore that you expect to earn ₹10 lakh a year in rental profit — a 10% return. If you pay for it entirely with your own cash, you earn a 10% return on your own money: ₹10 lakh profit on ₹1 crore invested.
But suppose instead you put in ₹20 lakh of your own money, and borrow the remaining ₹80 lakh from a bank at 7% interest. You still earn the same ₹10 lakh in rental profit, but now you only owe interest on ₹80 lakh: ₹5.6 lakh a year. Your profit after interest is ₹4.4 lakh — but that's ₹4.4 lakh on just ₹20 lakh of YOUR OWN money, a 22% return. By borrowing, you turned a 10% return into a 22% return, without the underlying property performing any differently at all. That amplification — using borrowed money to boost the return on the owner's own money — is Financial Leverage. It's the same basic idea as Operating Leverage, amplifying an outcome, but the amplifier here is DEBT rather than fixed costs.
Words you'll need first
The profit earned for shareholders, divided by shareholders' own money (equity) invested in the business. It answers 'for every ₹100 that belongs to shareholders, how much profit did the company make this year?' Financial leverage is one of the most powerful ways to move this number, for better or worse, without the underlying business changing at all — exactly as the property example above shows.
Total borrowed money (debt) divided by shareholders' own money (equity) in the business. In the property example, borrowing ₹80 lakh against ₹20 lakh of your own money gives a Debt-to-Equity ratio of 4, or '4x' — a highly leveraged position. A ratio of 0 means a company, or a person, has no debt at all and is funded entirely by its owners' money.
Operating profit (EBIT) divided by interest expense — it answers 'how many times over can the company's operating profit pay its interest bill?' A ratio of 1 means profit is just barely enough to cover interest, with nothing left over; below 1 means operations can't even cover the interest bill. This is usually the first number analysts check to judge whether a company's financial leverage has become dangerous rather than merely ambitious.
The same business, two different funding choices
Unlevered (funded by equity only)
Using only the owner's own money means every rupee of profit belongs entirely to the owner, with no interest to pay and no risk of a lender forcing repayment. Returns are lower in absolute terms relative to how much money is put in, but they're also far steadier — a bad year reduces profit, but there's no fixed interest bill on top of it, and no risk of a lender pulling the plug.
Levered (partly funded by debt)
Borrowing part of the funding multiplies the return on the owner's remaining money, exactly as the property example shows, PROVIDED the business earns more on its assets than the interest rate it pays on the debt (this gap is sometimes called the 'leverage spread'). But a fixed interest bill has to be paid regardless of how the business performs, and if profits ever fall below that bill, the shortfall comes directly out of the owner's pocket — the same amplification that boosted returns on the way up works just as hard in reverse on the way down.
A worked example, with numbers

- In the good year, borrowing turned a 10% return into a 22% return — leverage worked entirely in the owner's favour.
- In the bad year, the SAME 60% drop in the property's own performance (₹10L profit to ₹4L profit) turned a modest +4% unlevered return into a −8% LOSS for the leveraged owner, because the ₹5.6 lakh interest bill doesn't shrink just because rental income did.
- This is exactly why leverage is often called a double-edged sword, or described as amplifying volatility rather than just returns — the borrowed money doesn't create value on its own, it multiplies whatever the underlying business does, in both directions.
- The interest coverage ratio in the bad year falls to a worrying level: ₹4L operating profit against ₹5.6L interest is just 0.7x — profit doesn't even cover the interest bill — precisely the kind of number that makes lenders and credit rating agencies nervous.
What it does to the financial statements
Impact on the P&L
- Interest expense is a fixed cost from the P&L's point of view — it doesn't shrink just because a bad year reduces operating profit, which is exactly what makes financial leverage risky in a downturn.
- A leveraged company's Profit Before Tax and net profit are more volatile, moving by a larger percentage, than its EBIT — for the same reason operating leverage makes EBIT more volatile than revenue; debt adds another layer of amplification below EBIT.
- In a good year, financial leverage boosts Return on Equity above Return on Assets/Capital Employed, since profit is earned on the whole asset base but shared among a smaller pool of equity money; in a bad year, this relationship can flip, with ROE falling below ROA.
- A company can be operationally profitable (positive EBIT) and still report a net loss purely because interest costs exceed operating profit — the single most common way a fundamentally sound business ends up reporting red ink.
Impact on the Balance Sheet
- Financial leverage is visible directly on the balance sheet as the mix between Total Debt and Total Equity — unlike operating leverage, which has to be inferred from the cost structure, this one is a straightforward ratio calculated from the numbers as reported.
- Higher financial leverage generally means a lower cost of raising the NEXT rupee of capital in a good environment (debt is usually cheaper than equity), but a much higher risk of financial distress if profits fall — lenders can force asset sales or even bankruptcy in a way equity shareholders never can.
- Credit rating agencies and lenders watch Debt-to-Equity and Net Debt-to-EBITDA closely for exactly this reason — both measure how much of a cash-flow or earnings shock a company could absorb before its debt becomes genuinely difficult to service.
- Recall from the Lease Accounting concept that Ind AS 116 added Lease Liabilities to many companies' balance sheets — this is why lease-heavy companies (airlines, retailers, hotels) often show meaningfully higher financial leverage today than before that accounting rule changed, even without borrowing a single new rupee from a bank.
Which standard covers this
Like Operating Leverage, Financial Leverage isn't defined by a specific accounting standard — it's an analytical ratio built from numbers on the balance sheet (Debt and Equity) that ARE governed by standards, principally Ind AS 1 for how the balance sheet must be presented, and the specific standards that determine what counts as 'debt' in the first place (for instance, Ind AS 116 turning lease commitments into on-balance-sheet Lease Liabilities directly affects how leveraged a company appears).
How it's recognised globally
The arithmetic behind financial leverage — return on equity being boosted or hurt by the gap between a business's return on its assets and its cost of borrowing — works identically everywhere revenue, profit, debt and equity are reported, whether that's an Indian Ind AS balance sheet, a US GAAP 10-K, or any other country's accounts; there's no jurisdictional 'recognition' difference to speak of, unlike leases or inventory. What genuinely differs by market is how much leverage is considered normal — Indian promoters and lenders have traditionally been more conservative about balance sheet debt than, say, US private-equity-backed companies, where leveraged buyouts routinely push Debt-to-Equity ratios far higher than would be considered acceptable for a comparable Indian listed company, particularly outside infrastructure, real estate and financial services.
Real example — Indian listed company
India's most consequential real-world lesson in the dangers of financial leverage is the IL&FS crisis of 2018. IL&FS was a large infrastructure financing and development group that funded long-gestation projects — roads, power plants, ports — by borrowing heavily, on the reasonable-sounding logic that infrastructure assets eventually generate steady, long-term cash flows that could comfortably service the debt used to build them. The problem was a mismatch: much of IL&FS's borrowing was short-term, while the infrastructure projects it was funding took many years to start generating meaningful cash. When several projects were delayed and cash flows didn't arrive on schedule, IL&FS didn't have enough incoming money to service its enormous, heavily leveraged debt pile — total group debt was reported to be over ₹90,000 crore at the time of its default in 2018. It began defaulting on its debt repayments one after another, triggering a broader crisis of confidence in India's shadow banking (NBFC) sector that tightened credit conditions across the economy for more than a year afterwards. This is financial leverage's downside playing out at the largest possible scale: the SAME borrowed money that can turn a good business into a great one, as the property example earlier in this article shows, turned a genuine, cash-generating infrastructure business into one of India's biggest corporate collapses — not because the underlying projects were worthless, but because the debt used to fund them wasn't structured to survive a period when cash didn't arrive exactly on schedule.
